Citigroup reported impressive second-quarter results on July 14, highlighted by double-digit growth that produced its highest quarterly net revenue in a decade. But the shares fell after management reaffirmed guidance, which implies a sizable uptick in near-term investment spending.
Why it matters: The full-year 10%-11% return on tangible common equity target for 2026 outlined in January turned out to be a much easier hurdle than we initially believed, with a 13.1% ROTCE halfway through 2026, leaving investors confused by unchanged guidance targets. Decomposition of the drivers creates additional confusion as high rates should serve as a tailwind for a firm sporting an asset-sensitive balance sheet, while constructive regulatory capital developments and high levels of share repurchases have enabled a more optimized balance sheet. Given that management answered questions about the discrepancy largely by pointing to its midterm goals of a 14%-15% ROTCE by 2031, barely edging current results, we suspect that Citi may be overearning, given where we are in the cycle and delayed investment spending.
The bottom line: After digesting the second-quarter results for no-moat Citigroup, we are trimming our fair value estimate to $129 per share from $135. We view the shares as fairly valued after the selloff. We acknowledge the possibility that management is underpromising for the year in order to overdeliver. However, maintaining its full-year efficiency ratio guidance of 60% after posting a sub-58% ratio through six months led us to modestly raise our operational expenditure forecast. Management indicated that severance costs will be higher than previously estimated and alluded to a willingness for additional marketing and technology investment if the backdrop remains conducive, creating a sense of vagueness and uncertainty regarding a large, unexplained range.
On a stand-alone basis, the results for this quarter were tremendous. An efficiency ratio of 57.4% and a 13.0% ROTCE were nearly unthinkable for the franchise just a few years ago, even if the firm is largely indicating that the results can't be maintained in the near term.
Despite a stronger reputation for debt capital markets, it appears Citigroup was still invited to the equities trading party as equities revenue grew 45% from the year-ago period. Though this lags the growth reported by the larger equities desks, the 60% growth in prime balances represents a stickier revenue source compared with the broader institutional trading business, fostering higher optimism regarding the growth of the desk over the cycle.
While the markets segment may have been the star of the quarter due to elevated trading volume across the industry, the services segment maintains its status as the crown jewel that we forecast to increasingly propel the ultimate trajectory of the enterprise. Composed of the treasury and trade solutions and securities services businesses, the growth in average deposits from the year-ago period of 19% and 15%, respectively, has functioned as the primary source for incremental funding at costs lower than wholesale rates to improve net interest income growth. Further, rising cross-border transaction volume and assets under custody, up over the trailing year by 13% and 22%, respectively, have presented Citigroup with a goldilocks situation: stable, through-the-cycle revenue sources growing at an accelerated pace.

We are raising our fair value estimate to $130 per share from $129 due to a revised interest rate forecast. We now expect a 25-basis-point increase in the federal-funds rate in December, on top of the 25-basis-point hike in September. Our revised forecast calls for short-term interest rate cuts in the second half of 2027 and an unchanged long-term forecast. Our fair value estimate equates to 1.3 times our 2026 projected tangible book value for the bank.
In treasury and trade solutions, Citi generates both net interest and noninterest income by moving and managing the cash its multinational corporate clients utilize to run sophisticated, global enterprises. Operating as the global leader in this space, we have seen Citi use its unique geographic footprint to grow and deepen customer relationships, evidenced by 170 basis points of wallet share gain since 2022. Despite its position at the top, we believe that Citi is ripe to build further upon the 11.6% of wallet share it currently boasts over the decade to come, leading us to increase our forecast annualized growth rate for the TTS business of 8.6% over the next decade.
In institutional trading, we don't expect revenue to structurally outgrow the broader economy over the long term, though increased internalization has improved the take rate for large trading operations across Wall Street, and Citi has continually cemented its status as one of the premier global trading operations, particularly in foreign exchange. After a strong second quarter that was well above our expectations, particularly in equities, we now expect trading revenue to remain elevated throughout 2026 and 2027 due to heightened geopolitical tension, increased uncertainty resulting from the buildout and adoption of AI technologies, and heightened asset levels to magnify volume. We forecast a sharp correction thereafter, culminating in annualized revenue growth of 2.9% over the decade to come.
We view Citi as relatively well positioned to continue growing net interest income in the face of a rate-cutting cycle that we forecast to occur later in 2027. We expect net interest income growth of 11.6% in 2026, 11.4% in 2027, and 3.0% in 2028, as the headwinds of rate cuts should be more than offset by earning asset growth as the firm repurposes capital from divested legacy assets and incrementally gathered deposits into its lending and securities portfolios.
经济护城河
We do not believe Citigroup has an economic moat. Our view is corroborated by an average return on tangible common equity of 7.4% over the trailing decade, relative to our estimated 10.2% cost of equity. Despite meaningful progress unwinding decades of legacy complexity, and our average forecast ROTCE over the decade ahead improving to 11.9%, we lack the conviction that the consolidated franchise can durably outearn its cost of capital over the cycle. The lone exception is the services segment, which we view as moaty, but its strength does not fully offset the drag from the other four segments on a consolidated basis.
Citigroup has made real strides simplifying its historically sprawling structure, compressing 13 management layers to eight and almost fully divesting its international consumer banking franchise across 14 countries. The planned IPO of Banamex, the Mexican consumer bank in which Citigroup will retain a 51% stake, should bestow over $5 billion in fresh capital to redeploy into its more structurally attractive business lines. The firm's other major overhang traces to the 2020 Revlon incident, in which a manual data-entry error triggered an accidental $900 million wire of Citigroup's own capital to creditors, prompting a $400 million civil penalty, a ban on major acquisitions without prior regulatory approval, and consent orders, amended in 2024, that forced over $12 billion in annual spending to rebuild the firm's data architecture and risk management framework. Despite functioning as a drag for many years, the mandated spending resulted in the cleanest internal data infrastructure among the money-center banks, setting the stage for the services segment to positively inflect.
The services segment is Citigroup's crown jewel and the only segment that we believe has a moat, underpinned by cost advantages and switching costs. Spanning securities services and treasury and trade solutions, it manages over $35 trillion in assets under custody and facilitates over $6 trillion in daily payments for the world's largest institutions, powered by membership in 270-plus cash clearing systems and local currency clearing licenses in 94 countries, over 50% more than the next-closest competitor. This closed-loop network lets Citi avoid correspondent bank fees and opaque foreign-exchange markups, which competitors without local presence must pay. Estimating these markups at roughly 1.6% of average transaction value, that savings translates to $2.4 million annually for a multinational making 3,000 global payments where Citi is the only global bank present, reinforcing the firm’s position serving 90% of the Fortune Global 500 and resulting in over 230 basis points of large corporate wallet share gain since 2021. Consolidating liquidity with Citi also unlocks switching costs: Multinational clients gain higher earnings credit rates and access to multicurrency notional pooling and intraday sweeping that would require prolonged renegotiation elsewhere. With just 2%-3% of TTS revenue up for rebid annually, the administrative friction of re-onboarding an entire supply chain is evidenced by Citi retaining over 90% of these clients. Security services carries similar dynamics, as local banking licenses eliminate the subcustodian fees that rivals like State Street or Northern Trust must pay in emerging markets, letting it underprice competitors. Undercutting a competitor on a mandate for a $100 billion sovereign wealth fund by 3-5 basis points is worth $30 million-$50 million annually to the client, which Citi can do while preserving a better margin, and the data anchor of holding the golden record for tax cost basis and historical corporate actions makes migrating providers an undertaking with near-zero tolerance for error. These advantages have enabled a 17.0% ROTCE over the past five years. We expect the segment's share of operating income to grow from roughly 38% today to 55.6% within a decade as capital redeployment accelerates.
The remaining four segments—markets, banking, wealth, and US personal banking—have struggled to even meet their cost of capital in most years. We forecast average returns on tangible common equity, including proportionate corporate/treasury stakes, of just 6.5%, 6.1%, 9.5%, and 8.0%, respectively, over the next decade, a combined drag large enough to temper our conviction despite the strength of the services segment. The markets segment, Citigroup's institutional trading operation and the third-largest globally, is not by itself moatworthy, given the capital intensity of trading after Dodd-Frank, but it is strategically important to services, as the FICC desk manufactures the Treasury bills, agency discount notes, and bespoke-maturity commercial paper that corporate treasurers park cash in through TTS, while the rates desk supplies the repurchase agreement pricing and liquidity that securities services clients rely on to meet margin calls. The banking segment's corporate and commercial lending largely functions as a loss leader to deepen relationships better monetized in services. The wealth management business remains capital-light but has not yet scaled to money-center peer levels, capping return upside for the foreseeable future. The US consumer card segment is structurally less profitable, given that 86% of spending volume runs through revenue-sharing branded card partnerships.
Taken together, we lack the conviction to award Citigroup an economic moat. While the services segment boasts a closed-loop 94-country network and unmatched data infrastructure to forge cost advantages and switching costs, the other four segments continue to weigh on consolidated returns. Until capital redeployed from the Banamex IPO and a further mix shift toward services narrow that gap, we see too much uncertainty in the earnings power of the franchise as a whole.
多头观点
Banamex, in which Citi retains 51% ownership, could come public at a significantly higher value than the latest transaction price.
A strong pickup in emerging markets could lead to a tailwind for custody servicing, where Citi would be one of the strongest beneficiaries.
A structural shift in the macroeconomic environment may lead to a prolonged, steeper yield curve, providing a tailwind to net interest income.
空头观点
If the energy spike from early 2026 leads to persistent stagflation, net charge-offs could spike dramatically for the card-heavy loan book.
Seismic and persistent geopolitical shifts that favor less global interdependence could damp treasury and trade solution growth potential.
Increased future adoption of peer-to-peer cross-border settlement that bypasses traditional banking rails could threaten Citi’s TTS business.
