分析师点评

China's National Press and Publication Administration issued 621 game licenses in the third quarter of 2026, up 34% year on year and roughly twice the quarterly average over the past six years.

Why it matters: The pace of approvals reinforces our positive view of China's gaming industry. But more licenses need not translate into faster revenue growth. This is because a small number of successful games account for most of the industry's revenue. Approvals for imported games nearly halved year on year to 13. We expect no impact on the companies we cover, whose growth does not depend on new imported titles. More game launches could also lift demand for advertising and player acquisition, allowing platforms to benefit even when individual games' commercial prospects are uncertain.

The bottom line: The latest approvals reinforce, but do not change, our investment thesis. We maintain our fair value estimates for wide-moat Tencent, narrow-moat NetEase, and no-moat Bilibili. Weak share price performance year to date suggests investors still fear artificial intelligence will disrupt gaming. We disagree and have yet to see evidence supporting that concern. For more, see our June 5, 2026, report, "Artificial Intelligence Won't Dismantle Gaming Moats."

Big picture: For the first time, China's Five-Year Plan explicitly mentions the gaming industry. This includes calls for a stronger supply of high-quality game licenses, support for overseas expansion, and promotion of high-quality titles. Together, they reinforce our view of a more supportive policy stance.

合理价值

Our fair value estimate is $200 per share. Over the next five years, we project the company to deliver a total revenue CAGR of 9% and an operating income CAGR of 10%, driven primarily by growth in the gaming and music streaming segments.

For gaming, we forecast a five-year revenue CAGR of 9%, supported by continued international expansion and maintained R&D investment that underpins new title launches and live-service longevity. We expect segment gross margins to gradually expand to 71% over this period. Margin improvement should be driven by two structural factors: lower effective platform fees as third-party payment adoption increases, and a higher mix of cross-platform titles. As more players transact directly on PC rather than through mobile app stores, the percentage of NetEase’s revenue paid to app store operators should decline, supporting higher profitability.

For Cloud Music, we project a five-year revenue CAGR of 10%, driven by steady subscriber growth and moderate ARPU expansion through gradual price increases and improved monetization.

Our sum‑of‑the‑parts analysis applies a 25 times 2026 P/E multiple to NetEase’s core gaming business, which accounts for approximately 75% of our total equity valuation. Cloud Music contributes roughly 4%, while Youdao represents a negligible 0.5%, with the remaining value attributable to equity investments and the company’s net cash position.

We assign NetEase a narrow moat rating, driven by the company's intangible assets stemming from its widely recognized game titles. The company's economic profitability is evident in its lucrative margins. Notably, return on invested capital is not a meaningful metric for NetEase, as it operates with a negative invested capital base. This is a result of its sizable deferred revenue balance, where cash is collected upfront when players purchase virtual currency but is only recognized as revenue once spent in-game, often much later. This dynamic means the business effectively self-funds through customer prepayments, requiring minimal capital investment to operate.

The success of a video game often hinges on factors that are difficult to quantify through traditional analytical methods, and there is no guaranteed formula for resonating with players. While a studio might achieve a hit title by luck, maintaining success over time is far more challenging. Past success raises expectations, leading to shorter development cycles, stricter design constraints, and increased efficiency demands. Publishers often push for firm release dates to meet financial goals, but game development is inherently unpredictable and frequently takes longer than planned. Rushing to meet these deadlines can ultimately compromise the quality of the final product.

However, NetEase has managed to avoid this pitfall by preserving creative freedom for its studios, despite being a publicly traded company with the obligation to report quarterly earnings. It achieves this by (1) operating over a dozen studios, which helps offset delays in individual projects, and (2) generating over 90% of its revenue from online games, ensuring a stable, recurring income stream. These factors, in our view, support NetEase's long-term creative success and, ultimately, its ability to develop hit games.

Over the past decade, China’s gaming industry has transitioned from PC to mobile platforms, and NetEase has successfully adapted to this shift, becoming a multiplatform gaming leader with numerous hit titles. The company has published hundreds of games and diversified its revenue portfolio, with its top 10 games now contributing 40% of revenue, down from 80% a decade ago. Notable titles include Fantasy Westward Journey, Justice, Knives Out, Identity V, Eggy Party, and Naraka: Bladepoint.

NetEase’s games span a variety of genres, but we believe its most valuable IPs lie in its massively multiplayer online role-playing game, or MMORPG, titles, which contribute to more than half of its game revenue and dominate the China market with over a 30% share. These MMORPGs feature complex systems that encourage long-term play, bolstered by regular updates that extend their lifespan. Additionally, MMORPGs foster strong player communities through shared experiences such as combat, guilds, and cooperative activities. These social networks create a sense of belonging and emotional attachment, forming another intangible asset that enhances the games' appeal and longevity.

NetEase’s MMORPG titles also benefit from the significant time, effort, and financial resources players invest in their in-game characters, which discourages switching to competing games. A prime example of this is Fantasy Westward Journey, one of the highest-grossing games in China over the past two decades. Progression systems in this game require hundreds or even thousands of hours to level up characters, complete quests, grind dungeons, and gather rare resources necessary for upgrading abilities, gear, and pets. High-level progression slows significantly, meaning players must dedicate months of consistent daily play to remain competitive or achieve long-term goals. Additionally, the monetary investment can be substantial, as players often spend hundreds to thousands of dollars on crafting materials, cosmetics, and timecards. This combination of time and monetary investment makes switching to competing games highly unappealing, further strengthening NetEase’s moat.

Furthermore, we think the company also enjoys a mild cost advantage as the second-largest gaming company in China. Its extensive development teams and capacity to produce dozens of games annually allow the company to spread its fixed costs across more projects, significantly reducing the cost of trial-and-error per game. This is especially critical in an industry where the success of a new game is notoriously difficult to predict. Even if only a few titles achieve significant success, the long-term returns from those hits more than compensate for the development costs of less successful projects. This ability to undertake multiple projects while maintaining consistent profitability underscores a mild cost advantage.

In addition to its in-house games, NetEase publishes titles for leading global developers like Blizzard (now owned by Microsoft) in China, contributing mid-single-digit percentages of gaming revenue. While these licenses generate limited intangible asset value—since NetEase doesn't own the IP—Chinese regulations create significant switching costs. This is because only Chinese firms can publish foreign games, operating licenses are tied to the publisher, and all titles run on NetEase's servers. A partner switch would require reapplying for licenses (a multiyear process) and migrating servers, disrupting players in the process. This dynamic was illustrated by the temporary breakup between NetEase and Blizzard in 2023, with operations only resuming in 2024.

多头观点

The shift to China-developed, globally launched titles structurally lowers content cost, widening the margin gap between NetEase and Western studio-heavy peers.

NetEase’s expertise in asymmetric multiplayer, exemplified by Identity V, positions it well to capitalize on future opportunities within this genre.

NetEase Cloud Music is experiencing rapid cost leverage, which could drive further profitability improvements for the parent company.

空头观点

NetEase’s historical strength in MMORPGs could become a long‑term vulnerability if player preferences continue shifting toward faster‑paced, session‑based, or socially driven genres.

Rapid advances in AI could lower barriers to game development and intensify competition, enabling smaller studios to produce high-quality content at scale, potentially narrowing NetEase's historical edge in production capabilities.

Video game pure-plays like NetEase remain highly vulnerable to shifts in the government’s stance on gaming.
